Tor, what is this?

So...My friend and I were having a talk about anonymity online and whether or not it's possible. I don't really want to get into that discussion here (I'm sure it's already here if I looked for it) however, we came across this sight advertising Tor. It claims to be a toolset that allows you to surf, IM and such anonymously.

Does anyone here know how it works? Or if you're actually anonymous using it?

To sum it up easily, it's what is called an "onion routing" network, where your connection is handled by a number of intermediate nodes within the Tor network. Each step across this network is encrypted in such a way that the individual nodes can't inspect the content or know where it originally came from. At each step, a layer of this encryption/routing is removed, and an "exit node" actually makes the connection to the destination server. This provides the user with anonymity (if they're careful and using it right), but as we have discussed on here, not security or privacy (which is the user's responsibility at this point).
